Hurley first believed that Dave was his best friend when he was institutionalized at Santa Rosa Mental Health Institute.  His psychiatrist, Dr. Brooks, then pointed out that Dave does not want what's best for him.  Dave goaded Hurley to do viceful things and to break rules, like steal food and not take his medications.

One day, Dr. Brooks took a Polaroid of Hurley with his arm around what he believed was Dave.  He later showed this photograph to Hurley, and it showed his arm around nothing except an empty chair.  Dr. Brooks then confronted Hurley with the idea that Dave didn't exist; that he was an imaginary friend made up by Hurley (perhaps his id, or a side of Hurley that doesn't believe in thinking about consequences).  Hurley was shocked at first, and didn't know what to believe.  He still talked to Dave, and half-reluctantly followed him at night.  But when Dave wanted him to sneak out of the mental health institute, Hurley drew the line, and closed the window on him.  He didn't see him for some time after that, and believed it was the breakthrough that led to him getting "cured."  Hurley was released soon afterwards to live with his mother Carmen.

On the island, however, Dave starts to reappear to Hurley soon after the food drop.  He again tries to tempt him to do things that might get him in trouble.  He tells Hurley that it's not him that is made up, but everything that happened since he was released from SRMHI.  He tells him that he is still at the institute, and that the island and everyone on it, are a fantasy inside Hurley's mind.  Dave tells him that the only way to wake up is to follow him over a cliff, and then says "See you in another life," and promptly jumps himself.  What Dave is saying starts to make sense to Hurley, because Libby is not the girl that would ordinarily be attracted to him, so Hurley considers jumping.  But Libby stops him at the last moment by kissing him, and telling him that what she feels for him is real.

Well if you have followed my posts elsewhere on this subject, its no secret I think there is more to this character than just a hallucination of Hurley's that manifested itself again on the island.

First, the actor they picked --I just keep thinking there was a reason to choose him. That TPTB anticipated further storyline with this character, and thus the actor.

Second, why the name DAVE again? We have so many Dave's in the show. The closest related being Libby's ex husband (who is allegedly dead) that is also named Dave. And Libby was in the psych ward with Hurley, where "Dave" also frequented.

I may be full of poppycock, but this is something that continues to intrigue me.

Totally not relevant, but am I the only one who finds him adorable? Lol.
